The 'loophole' allowed Watford to loan a higher number of players. It had nothing to do with signing players on free transfers.

They won't get away with signing Players from the owners other clubs for a nominal amount. All their potential signings have to be looked at by the FL and if it looks like they are gaining an unfair advantage the transfer will not be sanctioned.
However, if Watford make the signings look of the correct value they could get the transfer through. As the money moves from the owners one pocket to the other, how are the FL able to stop this. They could just transfer them back for the same amount at the end of the season.

Their transfer embargo means that they have to have their transfers cross-checked by the FL to ensure that the finances are being handled correctly (something to do with the previous owner embezzling or something like that). If Udinese ask for £1 (hypothetically) then that's all there is to it. These types of embargoes have to be impartial. Imagine if it happened to Cardiff and the FL panel was made up of Swansea supporters? It's essentially a 'supervision'.
